Stocks to Sell as Fear Returns: Goldman Sachs (GS)

Goldman Sachs Group Inc (NYSE:GS) was one of the leading stocks in the Dow Jones Industrial Average during the post-election ramp to new record highs above the 20,000 level.

Ostensibly, this was driven by hopes for deregulation and the net interest margin lift from the “Trump-flation” rise in long-term interest rates.

Then in January, GS easily beat revenue and earnings expectations; revs of $8.17 billion topped the Street’s mark for $7.42 billion, while earnings of $4.88 per share cruised ahead of $3.82 estimates. Goldman Sachs was propped up in large part by a big bump in trading at the end of the year.

But investors, who started to sour on overbought financials a few days before Goldman’s report, also seem to have forgotten the company’s strong quarterly results.

Shares are now under pressure, falling below their 50-day moving average as a profit-taking dynamic materializes.

Goldman’s next earnings don’t come until April 18. Analysts are looking for earnings of $4.90 per share on revenues of $8.8 billion.

Investors have pulled an estimated $26.7 billion from Goldman Sachs Asset Management's mutual funds in 2017, according to Morningstar data, making Goldman the world's worst-selling fund manager globally.

Goldman Sachs is arguably the premier global investment bank, with consistently high revenue share in equity offerings and mergers & acquisitions, as well as a growing presence in fixed income.

However, the company's trading arm, which typically accounts for an outsized 40 percent-50 percent of total company revenue, has been beset by low market volatility and heightened regulatory scrutiny following the passage of the Dodd-Frank Act in 2010.

As a consequence of these pressures, the company's returns on equity have struggled to cover its cost of capital in recent years.

Looking forward, we expect the environment to improve. The Trump administration is actively working to reduce the regulatory burden on financial institutions, to include possible liberalization in the Volcker Rule (which restricts covered institutions from making proprietary investments) as well as liberalization in the capital and liquidity requirements that have resulted in depressed returns on equity.

At the same time, we believe that the recent lack of market volatility reflects a complacency that could be long in the tooth.

Finally, the company is working to aggressively diversify its revenue base away from trading operations.

At current levels, the stock is trading at just 1.3x book value, which would suggest that the low current ROE's will persist. As such, we think there is solid upside in the event that ROE's improve.

GS stock is tough to ignore, even after a lousy quarter

GS stock revenues fell 4% to $7.8 billion. But that’s still $7.8 billion in revenues. And for heaven’s sake, Goldman has almost $1.5 trillion in assets under supervision.

GS has been diligently returning capital to shareholders. Its share count has declined by a third since 2011 and its dividend has more than doubled.

Goldman Sachs Group Inc (NYSE:GS) shares were under pressure on Tuesday after management said it did not expect to do any share buybacks in the second quarter — pull back on what’s been a major source of buying demand for stocks in recent years.

Amid higher interest rates and rising corporate debt levels, the bulls will need to reconsider their assumptions that corporate share repurchases are a force of nature.

Blue-Chip Stocks at Risk of a Prolonged Slump: Goldman Sachs (GS)

Goldman Sachs (NYSE:GS) shares are among the weakest presented here, slicing below their 200-day moving average to return to levels note seen since last November for a decline of nearly 13% from their high.

GS along with the big banks that reported results over the past two weeks have posted solid numbers, driven in part by trading revenue from recent market volatility.

But investors are doubtful the good times can continue in what looks like a “sell the news” dynamic.

One possible explanation is the worry that higher interest rates could roil the bond market, resulting in portfolio losses on fixed-income holdings.

Stock To Buy: Goldman Sachs (GS)

I’m generally not a huge proponent of the too-big-to-fail banks. In general, a discriminating investor can find better value in smaller local banks. That said, a market overreaction of this magnitude is hard to ignore … yes, Goldman Sachs (NYSE:GS) should rebound quickly in coming weeks.

GS stock plummeted from $230 last week to $205 on the basis of a scandal in Malaysia. Malaysia’s finance minister is demanding a $600 million refund of fees. Goldman Sachs earned that amount in return for underwriting bonds of the controversial 1MDB fund.

Reports claim said fund stole money and that Goldman Sachs “cheated” in its dealings in the matter. Assuming the worst is true and Goldman refunds $600 million, that would amount to a hit of less than $2 per share of GS stock.

Thus, the stock market has punished GS stock roughly 10x the amount of market cap that is implicated in this scandal. Sure, it’s possible that the damage spreads.

But investment banks end up in this sort of mess all the time; the generally safe assumption is to expect fines, a regulatory slap-on-the-wrist and then business carrying on like usual.

And business as usual is looking pretty great for Goldman Sachs here. Thanks to the recent selloff, the stock is trading at 8x trailing and 8x forward earnings.

That’s right, this $205 stock is earning more than $25 in annual earnings-per-share. I know investment banks are risky, but that’s a pretty huge margin of safety.

Once this scandal blows over, expect traders to rediscover the strong fundamentals for the U.S. financial industry and bid GS stock back up.

The Gamble: Goldman Sachs (GS)

GS stock has grossly under-performed in absolute terms and relative to the sector. GS is down 24% in 12 months.

Recently Goldman Sachs has been in the news over issues with their potential involvement in the Malaysian bond fraud event. I don’t now how this scenario is going to play out but it’s worth a small bet for a positive resolution.

Usually Wall Street is too quick to overreact and it’s too early to call GS stock dead for good. As a result of its massive fall, GS now sells at an 8x forward P/E.

Nevertheless, Goldman Sachs stock still carries a high ticket price at $190 per share. So one can use options to speculate on a rebound into the first quarter of 2019 instead of risking the face value of the stock.

In addition to the fundamental news, GS stock is also at a technical disadvantage. Losing the $220 level triggered a bearish pattern that may still be unfolding. There is further risk below if $185 zone also fails.
